The core innovation of EWMA lies in its weighting strategy, which assigns decreasing significance to older data points through a smoothing parameter, lambda (λ), typically set below one. This exponential decay ensures that recent market movements exert a stronger influence on the volatility estimate. For example, a lambda of 0.94 means the most recent squared return receives a 6% weight, with subsequent returns getting proportionally smaller weights. This contrasts sharply with simple variance, which treats all historical returns equally, potentially misrepresenting current market risk. For instance, in the case of a prominent tech stock, EWMA revealed a daily volatility of 1.4%, significantly lower than the 2.4% indicated by simple variance, suggesting that recent periods have been calmer. The recursive nature of EWMA simplifies complex calculations, allowing today's variance to be efficiently computed using yesterday's variance and squared return.
